Welcome to the Karma School of Business, a podcast about the private equity industry,

00:16.18 – 00:18.38

business best practices, and real-time trends.

00:18.70 – 00:24.28

In this episode, we discuss how the private equity industry has been taking action, securing

00:24.28 – 00:31.12

safety and finding success during the second quarter of 2023, as illustrated within BlueWave's

00:31.12 – 00:34.40

Q2 2023 Private Equity Insights Report.

00:35.40 – 00:37.44

This episode is brought to you today by BlueWave.

00:37.82 – 00:39.74

I'm Sean Mooney, BlueWave's founder and CEO.

00:40.28 – 00:43.04

BlueWave is the go-to expert of those with expertise.

00:43.62 – 00:47.88

BlueWave connects proactive business builders, including more than 500 of the world's leading

00:47.88 – 00:53.48

private equity firms, to the very best service providers for their critical, variable, on-point

00:53.48 – 00:54.96

and on-time business needs.

00:55.64 – 00:56.04

Enjoy.

01:03.98 – 01:06.16

So, let's jump straight in.

01:06.26 – 01:11.66

The number one trend that we see in our Q2 2023 Private Equity Insights Report is that

01:11.66 – 01:14.24

value creation activity continues to surge.

01:14.74 – 01:18.74

So, value creation activities, a percentage of all the projects that BlueWave supported,

01:18.74 – 01:26.30

accounted for 77% of all initiatives enacted by BlueWave in support of the private equity

01:26.30 – 01:27.30

industry in Q2.

01:27.70 – 01:32.06

That's up from 68% of all the projects during the same period last year.

01:32.32 – 01:33.88

You might ask, why is this happening?

01:33.96 – 01:34.92

So, there's a number of factors.

01:35.28 – 01:37.68

Number one, deal flow continues to be slow.

01:38.04 – 01:44.08

We're in what I've called before during these podcasts, a barbell deal flow dynamic, a barbell

01:44.08 – 01:44.62

economy.

01:44.62 – 01:49.10

And really what this means is there's a number of companies that can sell in any market that

01:49.10 – 01:52.72

are coming into M&A processes because they're unicorns.

01:52.76 – 01:55.50

And there's a number of companies that have to sell.

01:55.82 – 01:59.42

But the biggest bulk of companies that are kind of the really good but not great, you

01:59.42 – 02:03.54

know, the B pluses, the A minuses, the Bs, they're not coming to market because they're

02:03.54 – 02:08.06

worried about the certainty and the valuation in a topsy-turvy economy like we find ourselves

02:08.06 – 02:08.36

now.

02:08.96 – 02:13.30

The second thing that's causing value creation activity to be so high is that PE firms are

02:13.30 – 02:14.24

also being selective.

02:14.50 – 02:18.28

They're spending less time on new deals because they're passing on a lot of companies that

02:18.28 – 02:19.10

are coming to market.

02:19.78 – 02:24.14

And so, they're focusing on businesses that really they know can weather this type of

02:24.14 – 02:27.12

economy, this washing machine economy that's churning back and forth.

02:27.32 – 02:31.44

So, think about business services companies, established software companies are not the

02:31.44 – 02:32.26

early stage ones.

02:32.34 – 02:37.58

The ones that are mature, they have gross profits, they have margins, they have cash

02:37.58 – 02:40.38

flows, and then also some sectors of the healthcare space.

02:40.38 – 02:42.86

They're also looking at a lot of carve-outs and take privates.

02:43.50 – 02:48.48

The third reason why value creation is surging is that the private equity firms, when times

02:48.48 – 02:52.66

are tough, spend a lot of time honing and supporting their companies.

02:52.84 – 02:57.70

And they run towards them with every private equity-grade resource possible to help their

02:57.70 – 02:59.62

company succeed during tougher times.

03:00.12 – 03:00.80

Now, why is that?

03:00.90 – 03:02.42

Let's think about economics 101.

03:03.32 – 03:06.98

Private equity firms typically will earn one and a half, two and a half, maybe three times

03:06.98 – 03:09.36

their money on average on each of their deals.

03:09.36 – 03:14.02

If you blow this through an economy, that means they can't afford to lose really any

03:14.02 – 03:16.34

company if they want to make money themselves.

03:16.92 – 03:19.70

So, as a result, when times are tough, they run towards them.

03:19.92 – 03:21.70

They give them every resource they need.

03:21.90 – 03:24.32

They do everything they can to help them be successful.

03:25.06 – 03:29.72

And what that means is private equity portfolio companies typically outperform the rest of

03:29.72 – 03:32.84

the economy because they're given everything they need to be successful.

03:34.02 – 03:42.18

The number two major trend in the Q2 2023 Insight Report is that human capital activity

03:42.18 – 03:43.02

is cooling.

03:43.76 – 03:49.18

For the first time in about five years, we've seen a quarterly year-over-year decline in

03:49.18 – 03:51.34

human capital activity and private equity.

03:51.90 – 03:57.04

With human capital accounting for 38% of projects in the Blue Wave Activity Index, this compares

03:57.04 – 03:59.64

to 42% during the same period last year.

04:00.00 – 04:01.18

Now, let's keep in mind.

04:01.18 – 04:04.72

38% is still a very high amount of activity.

04:05.36 – 04:11.38

We're still seeing all sorts of PE-grade needs for strategic hires, replacement hires, and

04:11.38 – 04:18.14

tons of demand within this very unique ecosystem that we've created within Blue Wave of these

04:18.14 – 04:24.14

extremely capable PE-ready interim executives, so CEOs, CFOs, CHROs, etc.

04:24.66 – 04:30.20

Now, that having been said, we're seeing a tapping of the brakes on people a bit as this

04:30.20 – 04:32.88

period of economic duress lingers.

04:33.74 – 04:39.98

The number three trend that we're seeing in our Insight Report is that while human capital

04:39.98 – 04:46.10

may be slowing down a bit, we're seeing growing activity across strategy, operations, technology,

04:46.22 – 04:47.02

and sales and marketing.

04:47.90 – 04:48.42

Now, why is this?

04:49.08 – 04:54.12

Our read of the tea leaves is that the PE firms typically take action about a year ahead of

04:54.12 – 04:55.02

the broader economy.

04:55.58 – 05:02.44

We're seeing action right now that's going to enable their portcos to be at or near full

05:02.44 – 05:07.10

speed by the time the nose of this economy moves from this kind of flattish world we

05:07.10 – 05:11.06

live in today that's kind of dipping up and down to decidedly up.

05:12.24 – 05:18.76

The fourth biggest trend that is not going to be a surprise to anyone who's been present

05:18.76 – 05:25.10

and aware in this current world that we live in, during the second quarter of 2023, we've

05:25.10 – 05:32.40

received surging demand for best-in-class but trusted data, business intelligence, analytics,

05:32.62 – 05:34.80

and AI resources.

05:35.34 – 05:41.74

This category has moved from being unranked over the last three years, and not deeply

05:41.74 – 05:47.46

unranked, but below our top 10, to number four on Blueway's Value Creation Activity

05:47.46 – 05:47.92

Index.

05:48.50 – 05:53.50

And what I like about this, when I pull the layers of the onion back on this and see what's

05:53.50 – 05:57.36

really happening underneath, what I like about what our PE clients are doing in this category

05:57.36 – 06:03.56

is that they're being very mindful about and making sure that they have the foundation

06:03.56 – 06:06.04

set before they're getting overly fancy.

06:06.68 – 06:12.52

So they're still spending a lot of time getting their data quality, visualization, and analytics

06:12.52 – 06:17.30

houses in order before they're starting to throw cash at things like neural networks.

06:17.92 – 06:22.54

I think this is a great lesson that every business should also embrace, particularly

06:22.54 – 06:23.74

things like data quality.

06:24.42 – 06:29.26

It's not sexy, but the only thing worse than no data is bad data.

06:30.50 – 06:36.80

So the number five trend that we've seen, I'm going to invoke a famous line from Muhammad

06:36.80 – 06:38.04

Ali that comes to mind.

06:38.10 – 06:39.08

I'm going to paraphrase it.

06:39.70 – 06:40.44

I'm not humble.

06:40.90 – 06:41.58

I'm just good.

06:42.08 – 06:44.64

For good or bad, in most sense, a lot of this is bad.

06:44.68 – 06:45.74

I don't feel good about this.

06:45.74 – 06:54.74

It turns out that the predictions that I made in 2022, about 2023, have been fairly spot

06:54.74 – 06:55.06

on.

06:55.78 – 07:05.16

So in 2022, I predicted a shallow 2023 recession, the bursting of the VC bubble from all these

07:05.16 – 07:10.52

speculative and questionable investments made in years prior, the growing return of in-person

07:10.52 – 07:17.66

work, increased branding and marketing activity by PE firms themselves, and the rise of analytics

07:17.66 – 07:19.52

and AI across the broader economy.

07:20.04 – 07:24.46

We go into each of these predictions more deeply in the quarterly insights report.

07:25.30 – 07:29.94

And as I reflect further on these, and I'm honest about myself, I'm not really good at

07:29.94 – 07:30.22

this.

07:30.42 – 07:35.00

I'm really just a beneficiary of the experience I gained not only working for nearly 20 years

07:35.00 – 07:43.26

in PE, but also over the last six years working with and for a large number of the best business

07:43.26 – 07:47.76

builders in the world found in the private equity industry, and really learning lessons

07:47.76 – 07:48.82

from them every day.

07:49.66 – 07:52.82

And to be candid, I usually have to learn two or three times until I get it right.

07:53.22 – 07:54.28

But eventually, I get there.

07:54.66 – 07:58.94

And so the other thing that I'll say is with my performance so far this year being pretty

07:58.94 – 08:03.86

good, it's also a pretty safe bet that I'll be out of the predictions business in 2024.

08:03.86 – 08:06.84

So I don't blemish my record because it's never going to happen again.

08:07.28 – 08:09.72

So that's all we have for today.

08:10.08 – 08:14.38

Just remember, and at the risk of sounding zen, tomorrow is the first day of the rest

08:14.38 – 08:15.00

of our lives.

08:16.82 – 08:21.76
